Director Steve McQueen had been toying with the idea of writing a script about slavery featuring a black man who had been born free and was later forced into slavery but was struggling with the script when his wife found Solomon Northup's biography and gave it to him. Shocked that he had never heard of Northup before, he decided to adapt the book instead.

TWELVE YEARS A SLAVE. NARRATIVE OF SOLOMON NORTHUP, A CITIZEN OF NEW-YORK, KIDNAPPED IN WASHINGTON CITY IN 1841, AND RESCUED IN 1853, FROM A COTTON PLANTATION NEAR THE RED RIVER IN LOUISIANA. (1853)

“That’s it,” said I, “he wants to make you believe we’re all going to run away, and then he thinks you’ll hire an overseer to watch us. He just made that story out of whole cloth, ’cause he wants to get a situation. It’s all a lie, master, you may depend on’t.”

Literally, the phrase refers to a complete piece of cloth as it is first made, as opposed to one which has been cut up to make garments. It goes back at least to the fifteenth century in that sense. Down the years, it has been used in a variety of figurative senses, but in the early nineteenth century it began to be employed in the US in the way that we now know, of something that is wholly fabricated or a complete lie. The implication seems to be that a thing made from whole cloth has no previous history or associations, that it is created from a blank sheet in the same way that a total lie is invented.
